1. BASIS OF PRESENTATION

The interim condensed consolidated financial statements include the accounts of Prosperity Bancshares, Inc.® (the “Company”) and its wholly-owned subsidiaries, Prosperity Bank® (the “Bank”) and Prosperity Holdings of Delaware, L.L.C. All significant intercompany transactions and balances have been eliminated.

The accompanying unaudited interim condensed consolidated financial statements have been prepared in accordance with generally accepted accounting principles for interim financial information and with the rules and regulations of the Securities and Exchange Commission. Accordingly, they do not include all of the information and footnotes required by generally accepted accounting principles for complete financial statements. In the opinion of management, the statements reflect all adjustments necessary for a fair presentation of the financial position, results of operations and cash flows of the Company on a consolidated basis, and all such adjustments are of a normal recurring nature. These financial statements and the notes thereto should be read in conjunction with the Company’s Annual Report on Form 10-K for the year ended December 31, 2007. Operating results for the nine month period ended September 30, 2008 are not necessarily indicative of the results that may be expected for the year ending December 31, 2008 or any other period.

Basic earnings per share is computed by dividing net income by the weighted average number of shares outstanding during the applicable period. Diluted earnings per share is computed using the weighted-average number of shares determined for the basic computation plus the dilutive effect of stock options and non-vested restricted stock granted using the treasury stock method. There were no stock options exercisable at September 30, 2008 and 2007 that would have had an anti-dilutive effect on the above computation.

3. NEW ACCOUNTING STANDARDS

Statements of Financial Accounting Standards

SFAS No. 141(R), “Business Combinations (Revised 2007).” SFAS 141R replaces SFAS 141, “Business Combinations,” and applies to all transactions and other events in which one entity obtains control over one or more other businesses. SFAS 141R requires an acquirer, upon initially obtaining control of another entity, to recognize the assets, liabilities and any non-controlling interest in the acquiree at fair value as of the acquisition date. Contingent consideration is required to be recognized and measured at fair value on the date of acquisition rather than at a later date when the amount of that consideration may be determinable beyond a reasonable doubt. This fair value approach replaces the cost-allocation process required under SFAS 141 whereby the cost of an acquisition was allocated to the individual assets acquired and liabilities assumed based on their estimated fair value. SFAS 141R requires acquirers to expense acquisition-related costs as incurred rather than allocating such costs to the assets acquired and liabilities assumed, as was previously the case under SFAS 141. Under SFAS 141R, the requirements of SFAS 146, “Accounting for Costs Associated with Exit or Disposal Activities,” would have to be met in order to accrue for a restructuring plan in purchase accounting. Pre-acquisition contingencies are to be recognized at fair value, unless it is a non-contractual contingency that is not likely to materialize, in which case, nothing should be recognized in purchase accounting and, instead, that contingency would be subject to the probable and estimable recognition criteria of SFAS 5, “Accounting for Contingencies.” SFAS 141R is effective for the Company beginning on January 1, 2009. The Company is currently evaluating the impact of the adoption of SFAS 141R on the Company’s accounting for business combinations closing on or after January 1, 2009.

SFAS No. 157, “Fair Value Measurements.” SFAS 157 defines fair value, establishes a framework for measuring fair value in generally accepted accounting principles, and expands disclosures about fair value measurements. SFAS 157 was effective for the Company on January 1, 2008 and its adoption did not have a significant impact on the Company’s financial statements. The implementation of SFAS 157 resulted in expanded disclosures about assets and liabilities measured at fair value as discussed in Note 4.

SFAS No. 159, “The Fair Value Option for Financial Assets and Financial Liabilities—Including an amendment of FASB Statement No. 115.” SFAS 159 permits entities to choose to measure eligible items at fair value at specified election dates. Unrealized gains and losses on items for which the fair value option has been elected are reported in earnings at each subsequent reporting date. The fair value option (i) may be applied instrument by instrument, with certain exceptions, (ii) is irrevocable (unless a new election date occurs) and (iii) is applied only to entire instruments and not to portions of instruments. The Company adopted SFAS No. 159 effective January 1, 2008. The Company elected not to measure any eligible items using the fair value option in accordance with SFAS 159. Accordingly, SFAS 159 did not have any impact on the Company’s financial statements.

SFAS No. 160, “Noncontrolling Interest in Consolidated Financial Statements, an amendment of ARB Statement No. 51.” SFAS 160 amends Accounting Research Bulletin (ARB) No. 51, “Consolidated Financial Statements,” to establish accounting and reporting standards for the non-controlling interest in a subsidiary and for the deconsolidation of a subsidiary. SFAS 160 clarifies that a non-controlling interest in a subsidiary, which is sometimes referred to as minority interest, is an ownership interest in the consolidated entity that should be reported as a component of equity in the consolidated financial statements. Among other requirements, SFAS 160 requires consolidated net income to be reported at amounts that include the amounts attributable to both the parent and the non-controlling interest. It also requires disclosure, on the face of the consolidated income statement, of the amounts of consolidated net income attributable to the parent and to the non-controlling interest. SFAS 160 is effective for the Company on January 1, 2009 and is not expected to have a significant impact on the Company’s financial statements.

Financial Accounting Standards Board Staff Positions and Interpretations

FASB Staff Position (FSP) No. 157-2. FSP 157-2 delays the effective date of SFAS 157, Fair Value Measurements, for nonfinancial assets and nonfinancial liabilities, except for items that are recognized or disclosed at fair value in the financial statements on a recurring basis (at least annually). The delay is intended to allow the FASB and constituents additional time to consider the effect of various implementation issues that have arisen, or that may arise, from the application of SFAS 157. This FSP defers the effective date of SFAS 157 to fiscal years beginning after November 15, 2008, and interim periods within those fiscal years for items within the scope of this FSP. FSP 157-2 will be effective for the Company on January 1, 2009 and is not expected to have a significant impact on the Company’s financial statements.

FASB Staff Position No. 157-3. On October 10, 2008, the FASB issued FASB Staff Position 157- 3 (“FSP 157-3”) Determining the Fair Value of a Financial Asset When the Market for That Asset Is Not Active. FSP 157-3 applies to financial assets within the scope of SFAS 157. FSP 157-3 clarifies the application of SFAS 157 in a market that is not active and provides an example to illustrate key considerations in determining the fair value of a financial asset when the market for that financial asset is not active. In situations in which there is little, if any, market activity for an asset at the measurement date, the fair value measurement objective remains the same, that is, the price that would be received by the holder of the financial asset in an orderly transaction (an exit price notion) that is not a forced liquidation or distressed sale at the measurement date. Additionally, in determining fair value for a financial asset, the use of a reporting entity’s own assumptions about future cash flows and appropriately risk-adjusted discount rates is acceptable when relevant observable inputs are not available. Broker (or pricing service) quotes may be an appropriate input when measuring fair value, but they are not necessarily determinative if an active market does not exist for the financial asset. FSP 157-3 was effective for the Company on September 30, 2008 and did not have a significant impact on the Company’s financial statements.

Emerging Issues Task Force Issues

Emerging Issues Task Force (“EITF”) Issue No. 06-4, “Accounting for Deferred Compensation and Postretirement Benefit Aspects of Endorsement Split Dollar Life Insurance Arrangements.” EITF 06-4 requires the recognition of a liability and related compensation expense for endorsement split-dollar life insurance policies that provide a benefit to an employee that extends to post-retirement periods. Under EITF 06-4, life insurance policies purchased for the purpose of providing such benefits do not effectively settle an entity’s obligation to the employee. Accordingly, the entity must recognize a liability and related compensation expense during the employee’s active service period based on the future cost of insurance to be incurred during the employee’s retirement. If the entity has agreed to provide the employee with a death benefit, then the liability for the future death benefit should be recognized by following the guidance in SFAS 106, “Employer’s Accounting for Postretirement Benefits Other Than Pensions.” The Company adopted EITF 06-4 effective as of January 1, 2008 as a change in accounting principle through a cumulative-effect adjustment to retained earnings. The amount of the adjustment reduced retained earnings by $2.2 million.

SEC Staff Accounting Bulletins

SAB No. 109, “Written Loan Commitments Recorded at Fair Value Through Earnings.” SAB No. 109 supersedes SAB 105, “Application of Accounting Principles to Loan Commitments,” and indicates that the expected net future cash flows related to the associated servicing of the loan should be included in the measurement of all written loan commitments that are accounted for at fair value through earnings. The guidance in SAB 109 is applied on a prospective basis to derivative loan commitments issued or modified in fiscal quarters beginning after December 15, 2007. The adoption of SAB 109 did not significantly impact the Company’s financial statements.

4. FAIR VALUE DISCLOSURES

Effective January 1, 2008, the Company adopted SFAS 157 and SFAS 159, which address aspects of the expanding application of fair value accounting.

SFAS 157 defines fair value, establishes a framework for measuring fair value and expands disclosure of fair value measurements. Under SFAS 159, the Company may elect to report select financial assets and liabilities at fair value on an instrument-by-instrument basis with changes in fair value reported in earnings. After the initial adoption, the election is made at the acquisition of a financial asset or financial liability and it may not be revoked. Additionally, the transition provisions of SFAS 159 permit a one-time election for existing positions at the adoption date with a cumulative-effect adjustment included in beginning retained earnings and future changes in fair value reported in earnings. The Company elected not to measure any eligible items using the fair value option at adoption date in accordance with SFAS 159.

Fair Value Hierarchy

SFAS 157 specifies a hierarchy of valuation techniques based on whether the inputs to those valuation techniques are observable or unobservable. In accordance with SFAS 157, these inputs are summarized in the three broad levels listed below:

 

   

Level 1 – Quoted prices in active markets for identical assets or liabilities. Level 1 assets include US Treasury securities that are highly liquid and are actively traded in over-the-counter markets.

 

   

Level 2 – Other significant observable inputs (including quoted prices in active markets for similar assets or liabilities) or other inputs that are observable or can be corroborated by observable market data for substantially the full term of the assets or liabilities. Level 2 assets include US government and agency mortgage-backed debt securities, corporate securities, municipal bonds and CRA funds.

 

   

Level 3 – Unobservable inputs that are supported by little or no market activity and that are significant to the fair value of the assets or liabilities. Level 3 assets and liabilities include financial instruments whose value is determined using pricing models, discounted cash flow methodologies, or similar techniques, as well as instruments for which the determination of fair values requires significant management judgment or estimation.

In determining the appropriate levels, the Company performs a detailed analysis of the assets and liabilities that are subject to SFAS 157.

Purchase accounting adjustments to prior year acquisitions were made to adjust deferred tax asset and liability balances. Goodwill is recorded on the acquisition date of each entity. The Company may record subsequent adjustments to goodwill for amounts undeterminable at acquisition date, such as deferred taxes and real estate valuations, and therefore the goodwill amounts reflected in the table above may change accordingly. The Company initially records the total premium paid on acquisitions as goodwill. After finalizing the valuation, core deposit intangibles are identified and reclassified from goodwill to core deposit intangibles on the balance sheet. This reclassification has no effect on total assets, liabilities, shareholders’ equity, net income or cash flows. The Company has not completed its assessment of the fair values of the acquired 1st Choice assets and liabilities and therefore the allocation of the purchase price to such assets and liabilities is subject to revision. Management performs an annual evaluation of whether any impairment of the goodwill and other intangibles has occurred. If any such impairment is determined, a write down is recorded. As of September 30, 2008, there were no impairments recorded on goodwill.

Core deposit intangibles are amortized on an accelerated basis over their estimated lives, which the Company has determined to be between 8 and 10 years. Gross core deposit intangibles outstanding were $74.0 million and $67.6 million at September 30, 2008 and December 31, 2007, respectively. Net core deposit intangibles outstanding were $45.0 million and $46.1 million at the same dates, respectively. Amortization expense related to intangible assets totaled $2.6 million for both the three months ended September 30, 2008 and 2007 and $7.5 million and $7.3 million for the nine months ended September 30, 2008 and 2007, respectively. 6. STOCK BASED COMPENSATION

The Company had two stock-based employee compensation plans at September 30, 2008 and five stock option plans assumed in connection with acquisitions under which no additional options will be granted. Prior to 2003, the Company accounted for those plans under the recognition and measurement provisions of APB Opinion No. 25, Accounting for Stock Issued to Employees, and related Interpretations. The Company adopted SFAS 123 on January 1, 2003 and prospectively adopted SFAS 123(R) on January 1, 2006. The Company recognized $1.1 million and $1.5 million in stock-based compensation expense for the nine months ended September 30, 2008 and 2007, respectively and $470,000 and $534,000 in stock-based compensation expense for the three months ended September 30, 2008 and 2007, respectively. There was approximately $235,000 and $315,000 of income tax benefit recorded for the stock-based compensation expense for the nine months ended September 30, 2008 and 2007, respectively, and $113,000 and $115,000 of income tax benefit recorded for the stock-based compensation expense for the three months ended September 30, 2008 and 2007, respectively.

The Company has granted shares of common stock subject to forfeiture restrictions (“restricted stock”) to certain directors and associates under the Company’s 2004 Stock Incentive Plan. The awardee is not entitled to the delivery of the shares until the forfeiture restrictions lapse, which is generally over a 1 to 5 year period; however the awardee is entitled to receive dividends on and vote the shares prior to the lapse of such restrictions. The shares granted do not have a cost to the awardee and the only requirement of the lapse of the forfeiture restriction is continued service to the Company. Compensation cost related to restricted stock is calculated based on the fair value of the shares at the date of grant. If the awardee leaves the Company before the forfeiture restrictions lapse, the unvested shares are forfeited. As of September 30, 2008, there were 81,733 shares of restricted stock outstanding with a weighted average grant date fair value of $32.42.

Stock options are issued at the current market price on the date of the grant, subject to a pre-determined vesting period with a contractual term of 10 years. Options assumed in connection with acquisitions have contractual terms as established in the original option grant agreements entered into prior to acquisition. The fair value of stock options granted is estimated at the date of grant using the Black-Scholes option-pricing model. Stock-based compensation expense is recognized ratably over the requisite service period for all awards.

The Company received $2.5 million and $2.7 million in cash from the exercise of stock options during the nine month periods ended September 30, 2008 and 2007, respectively. 7. SECURITIES

In the third quarter of 2008, as a result of actions taken in September 2008 by the United States Treasury Department and the Federal Housing Finance Agency with respect to Fannie Mae and Freddie Mac, the Company recorded an other-than-temporary impairment write-down on its Fannie Mae and Freddie Mac perpetual preferred stock, of $14.0 million pre-tax ($9.1 million after-tax) which represents the Company’s full carrying cost of its investment.

8. RECENT ACQUISITIONS

On January 10, 2008, the Company completed its acquisition of six (6) Houston retail branches from Banco Popular North America. In connection with the acquisition, the Company assumed approximately $125.0 million in deposits. Since January 11, 2008, all six (6) locations have been operating as full service banking centers of Prosperity Bank.

On June 1, 2008, the Company completed its acquisition of 1st Choice Bancorp, Inc and its wholly-owned subsidiary, 1st Choice Bank. 1st Choice Bancorp operated two (2) banking offices in Houston, Texas, with one location in South Houston and another in the Heights area. Prosperity’s Heights banking center was consolidated with the 1st Choice Bancorp Heights location, with the resulting banking center being located in 1st Choice’s Heights banking office. As of March 31, 2008, 1st Choice Bancorp had, on a consolidated basis, total assets of $313.9 million, loans of $198.9 million, deposits of $285.1 million and stockholders’ equity of $27.5 million. RECENT DEVELOPMENTS

On October 3, 2008, the Troubled Asset Relief Program (“TARP”) was signed into law. TARP gave the U.S. Department of the Treasury (“Treasury Department”) authority to deploy up to $700 billion into the financial system with an objective of improving liquidity in capital markets. On October 14, 2008, the Treasury Department announced the Capital Purchase Program (“CPP”), which provides for direct equity investment of perpetual preferred stock by the Treasury Department in qualified financial institutions. The program is voluntary and requires an institution to comply with a number of restrictions and provisions, including limits on executive compensation, stock redemptions and declaration of dividends. Applications must be submitted by November 14, 2008 and are subject to approval by the Treasury Department. The CPP provides for the purchase by the Treasury Department of perpetual senior preferred stock in an aggregate amount ranging from 1% to 3% of a participant’s risk-weighted assets. The senior preferred stock will pay cumulative dividends at a rate of 5% per year, until the fifth anniversary of the Treasury Department investment, and at a rate of 9% per year thereafter. The CPP also requires a participant to issue to the Treasury Department warrants to purchase common stock equal to 15% of the capital invested by the Treasury.

The terms of the CPP could reduce investment returns to the Company’s shareholders by restricting increases in dividends paid on the Company’s common stock without the Treasury Department’s consent, diluting existing shareholders’ interests and restricting capital management practices. Although the Company and Prosperity Bank meet all applicable regulatory capital requirements and Prosperity Bank remains well capitalized, the Company is evaluating whether to participate in the CPP. Participation in the program is not automatic and is subject to approval by the Treasury Department.

Also on October 14, 2008, the systemic risk exception to the FDIC Act was enacted, enabling the FDIC to temporarily provide a 100% guarantee of the senior debt of all FDIC-insured institutions and their holding companies, as well as deposits in non-interest bearing transaction deposit accounts under a Temporary Liquidity Guarantee Program. Coverage under the Temporary Liquidity Guarantee Program is available until December 5, 2008 without charge and thereafter at a cost of 75 basis points per annum for senior unsecured debt and 10 basis points per annum for non-interest bearing transaction deposits. The Company is evaluating whether to participate in the Temporary Liquidity Guarantee Program.

OVERVIEW

The Company, a Texas corporation, was formed in 1983 as a vehicle to acquire the former Allied First Bank in Edna, Texas which was chartered in 1949 as The First National Bank of Edna. The Company generates the majority of its revenues from interest income on loans, service charges on customer accounts and income from investment in securities. The revenues are partially offset by interest expense paid on deposits and other borrowings and non-interest expenses such as administrative and occupancy expenses. Net interest income is the difference between interest income on earning assets such as loans and securities and interest expense on liabilities such as deposits and borrowings which are used to fund those assets. The level of interest rates and the volume and mix of earning assets and interest-bearing liabilities impact net interest income and margin.

Three principal components of the Company’s growth strategy are internal growth, stringent cost control practices and strategic merger transactions. The Company focuses on continual internal growth. Each banking center is operated as a separate profit center, maintaining separate data with respect to its net interest income, efficiency ratio, deposit growth, loan growth and overall profitability. Banking center presidents and managers are accountable for performance in these areas and compensated accordingly. The Company also focuses on maintaining stringent cost control practices and policies. The Company has invested significantly in the infrastructure required to centralize many of its critical operations, such as data processing and loan application processing. Management believes that this centralized infrastructure can accommodate substantial additional growth while enabling the Company to minimize operational costs through certain economies of scale. The Company also intends to continue to seek expansion opportunities. During 2007, forty-one (41) banking centers were acquired in the acquisition of Texas United Bancshares, Inc. (the “TXUI acquisition”). The acquisition of The Bank of Navasota, N.A. (the “Navasota acquisition”) was completed on September 1, 2007 and added one (1) banking center. On January 10, 2008, the Company purchased six (6) branches of Banco Popular North America and on June 1, 2008 the Company purchased 1st Choice Bancorp (the “1st Choice acquisition”), adding one (1) banking center in Houston after the consolidation of an existing Prosperity location into the 1st Choice Heights location.

As a result of actions taken in early September 2008 by the Treasury Department and the Federal Housing Finance Agency (“FHFA”) with respect to Fannie Mae and Freddie Mac, the Company recorded an other-than-temporary impairment and took a non-cash charge of $14.0 million pre-tax ($9.1 million after-tax) to its earnings for the third quarter of 2008 related to the full carrying cost of its investments in perpetual preferred securities issued by Fannie Mae and Freddie Mac. The value of these securities decreased materially and it is unclear if and when the value will improve.

Total assets were $6.79 billion at September 30, 2008 compared with $6.37 billion at December 31, 2007, an increase of $415.6 million or 6.5%. Total loans were $3.25 billion at September 30, 2008 compared with $3.14 billion at December 31, 2007, an increase of $105.6 million or 3.4%. Total deposits were $5.10 billion at September 30, 2008 compared with $4.97 billion December 31, 2007, an increase of $138.4 million or 2.8%. Shareholders’ equity increased $101.7 million or 9.0%, to $1.23 billion at September 30, 2008 compared with $1.13 billion at December 31, 2007. The increases were primarily due to the acquisition of 1st Choice and the branches of Banco Popular.

CRITICAL ACCOUNTING POLICIES

The Company’s accounting policies are integral to understanding the financial results reported. Accounting policies are described in detail in Note 1 to the consolidated financial statements included in the Company’s Annual Report on Form 10-K for the year ended December 31, 2007. The Company believes that of its significant accounting policies, the following may involve a higher degree of judgment and complexity:

Allowance for Credit Losses—The allowance for credit losses is established through charges to earnings in the form of a provision for credit losses. Management has established an allowance for credit losses which it believes is adequate for estimated losses in the Company’s loan portfolio. Based on an evaluation of the loan portfolio, management presents a monthly review of the allowance for credit losses to the Bank’s Board of Directors, indicating any change in the allowance since the last review and any recommendations as to adjustments in the allowance. In making its evaluation, management considers factors such as historical loan loss experience, industry diversification of the Company’s commercial loan portfolio, the amount of nonperforming assets and related collateral, the volume, growth and composition of the Company’s loan portfolio, current economic changes that may affect the borrower’s ability to pay and the value of collateral, the evaluation of the Company’s loan portfolio through its internal loan review process and other relevant factors. Portions of the allowance may be allocated for specific credits; however, the entire allowance is available for any credit that, in management’s judgment, should be charged off.

Charge-offs occur when loans are deemed to be uncollectible. The allowance for credit losses includes allowance allocations calculated in accordance with Statement of Financial Accounting Standards (SFAS) No. 114, “Accounting by Creditors for Impairment of a Loan,” as amended by SFAS 118, and allowance allocations determined in accordance with SFAS No. 5, “Accounting for Contingencies.”

Goodwill—Goodwill and intangible assets that have indefinite useful lives are subject to an annual impairment test and more frequently if circumstances indicate their value may not be recoverable. Goodwill is tested for impairment using a two-step process that begins with an estimation of the fair value of each of the Company’s reporting units compared with its carrying value. If the carrying amount exceeds the fair value of a reporting unit, a second test is conducted comparing the implied fair value of the reporting unit’s goodwill to its carrying value to measure the amount of impairment. Intangible assets that are not amortized will be tested for impairment at least annually by comparing the fair values of those assets to their carrying values. Other identifiable intangible assets that are subject to amortization are amortized on an accelerated basis over the years expected to be benefited, which the Company believes is between eight and ten years. These amortizable intangible assets are reviewed for impairment if circumstances indicate their value may not be recoverable based on a comparison of fair value to carrying value. Based on the Company’s annual goodwill impairment test as of September 30, 2008, management does not believe any of its goodwill is impaired as of September 30, 2008. While the Company believes no impairment existed at September 30, 2008 under accounting standards applicable at that date, different conditions or assumptions, or changes in cash flows or profitability, if significantly negative or unfavorable, could have a material adverse effect on the outcome of the Company’s impairment evaluation and financial condition or future results of operations.

Stock-Based Compensation—The Company adopted the provisions of SFAS No. 123R “Share-Based Payment (Revised 2004),” on January 1, 2006 and its adoption did not have a material impact on the Company’s financial statements. The Company had previously adopted SFAS No. 123 on January 1, 2003. Among other things, SFAS No. 123R eliminates the ability to account for stock-based compensation using the intrinsic value based method of accounting and requires that such transactions be recognized as compensation expense in the income statement based on their fair values on the date of the grant. SFAS No. 123R requires that management make assumptions including stock price volatility and employee turnover that are utilized to measure compensation expense. The fair value of stock options granted is estimated at the date of grant using the Black-Scholes option-pricing model. This model requires the input of highly subjective assumptions.

Valuation of Securities—The Company’s available for sale securities portfolio is reported at fair value. When the fair value of a security is below its amortized cost, and depending on the length of time the condition exists and the extent the fair market value is below amortized cost, additional analysis is performed to determine whether an impairment exists. Available for sale and held to maturity securities are analyzed quarterly for possible other-than-temporary impairment. The analysis considers (i) the length of time and the extent to which the fair value has been less than cost, (ii) the financial condition and near-term prospects of the issuer, and (iii) the intent and ability of the Company to retain its investment in the issuer for a period of time sufficient to allow for any anticipated recovery in fair value. Often, the information available to conduct these assessments is limited and rapidly changing, making estimates of fair value subject to judgment. If actual information or conditions are different than estimated, the extent of the impairment of the security may be different than previously estimated, which could have a material effect on the Company’s results of operations and financial condition.

RESULTS OF OPERATIONS

Net income available to common shareholders was $15.4 million ($0.33 per common share on a diluted basis) for the quarter ended September 30, 2008 compared with $23.8 million ($0.54 per common share on a diluted basis) for the quarter ended September 30, 2007, a decrease in net income of $8.4 million, or 35.2%. The decrease was due to a $9.1 million after-tax ($14.0 million pre-tax) impairment charge on Fannie Mae and Freddie Mac perpetual preferred securities. The Company posted returns on average common equity of 5.04% and 8.67%, returns on average assets of 0.91% and 1.53% and efficiency ratios of 45.30% and 46.41% for the quarters ended September 30, 2008 and 2007, respectively. The efficiency ratio is calculated by dividing total non-interest expense (excluding credit loss provisions) by net interest income plus noninterest income (excluding net gains and losses on the sale of securities and assets and impairment write-down on securities). Additionally, taxes are not part of this calculation.

For the nine months ended September 30, 2008, net income available to common shareholders was $61.8 million ($1.37 per common share on a diluted basis) compared with $67.1 million ($1.56 per common share on a diluted basis) for the same period in 2007, a decrease in net income of $5.2 million or 7.8%. The decrease was due to a $9.1 million after-tax ($14.0 million pre-tax) impairment charge on Fannie Mae and Freddie Mac perpetual preferred securities. The Company posted returns on average common equity of 6.97% and 8.62%, returns on average assets of 1.25% and 1.47% and efficiency ratios of 45.51% and 46.58% for the nine months ended September 30, 2008 and 2007, respectively.

Net Interest Income

The Company’s net interest income is affected by changes in the amount and mix of interest-earning assets and interest-bearing liabilities, referred to as a “volume change.” It is also affected by changes in yields earned on interest-earning assets and rates paid on interest-bearing deposits and other borrowed funds, referred to as a “rate change.”

Net interest income on a tax equivalent basis was $58.5 million for the quarter ended September 30, 2008 compared with $52.2 million for the quarter ended September 30, 2007, an increase of $6.3 million, or 12.1%. Net interest income increased as a result of an increase in average interest-earning assets and rates paid on interest-bearing liabilities decreasing at a faster pace than the yield on interest-earning assets. Interest-earning assets increased to $5.60 billion for the quarter ended September 30, 2008 compared with $5.09 billion for the quarter ended September 30, 2007, an increase of $513.6 million, or 10.1%. The increase in average interest-earning assets was primarily attributable to increases in average loans and securities in the quarter ended September 30, 2008 compared with the quarter ended September 30, 2007 resulting from the 1st Choice and Bank of Navasota acquisitions.

The net interest margin on a tax equivalent basis increased to 4.15% for the quarter ended September 30, 2008 compared with 4.07% for the quarter ended September 30, 2007. The average rate paid on interest-bearing liabilities decreased 120 basis points from 3.73% for the quarter ended September 30, 2007 compared with 2.53% for the quarter ended September 30, 2008, while the average yield on earning assets decreased 83 basis points from 6.86% for the quarter ended September 30, 2007 compared with 6.03% for the quarter ended September 30, 2008. Average interest-bearing liabilities increased $357.9 million and average interest-earning assets increased $513.6 million for the same periods.

Net interest income on a tax equivalent basis increased $14.9 million, or 9.9%, to $166.0 million for the nine months ended September 30, 2008 compared with $151.1 million for the same period in 2007. This increase was mainly attributable to higher average interest-earning assets resulting from an increase in average loans and securities due to the acquisition of 1st Choice and Bank of Navasota and the full-year effect of the TXUI acquisition and rates paid on interest-bearing liabilities decreasing at a faster pace than the yield on interest-earning assets. The net interest margin on a tax equivalent basis for the nine months ended September 30, 2007 increased 6 basis points to 4.10% compared with 4.04% for the same period in 2007. The average rate paid on interest-bearing liabilities decreased 84 basis points from 3.67% for the nine months ended September 30, 2007 compared with 2.83% for the same period in 2008 and the average yield on earning assets decreased 61 basis points from 6.82% for the nine months ended September 30, 2007 compared with 6.21% for the nine months ended September 30, 2008.

Provision for Credit Losses

Management actively monitors the Company’s asset quality and provides specific loss provisions when necessary. Provisions for credit losses are charged to income to bring the total allowance for credit losses to a level deemed appropriate by management of the Company based on such factors as historical credit loss experience, industry diversification of the commercial loan portfolio, the amount of nonperforming loans and related collateral, the volume growth and composition of the loan portfolio, current economic conditions that may affect the borrower’s ability to pay and the value of collateral, the evaluation of the loan portfolio through the internal loan review function and other relevant factors.

Loans are charged-off against the allowance for credit losses when appropriate. Although management believes it uses the best information available to make determinations with respect to the provision for credit losses, future adjustments may be necessary if economic conditions differ from the assumptions used in making the initial determinations.

The Company made a $1.7 million provision for credit losses for the quarter ended September 30, 2008 and a $75,000 provision for the quarter ended September 30, 2007. The Company made a $3.9 million provision for credit losses for the nine months ended September 30, 2008 and a $640,000 provision for the nine months ended September 30, 2007. Both increases were primarily due to increased charge-offs. The ratio of the allowance for credit losses to end of period nonperforming loans was 496.8% at September 30, 2008 compared with 634.7% at December 31, 2007. The ratio of allowance for credit losses to total loans was 1.05% at September 30, 2008 compared with 1.04% at December 31, 2007. For the quarter ended September 30, 2008, net charge-offs were $1.8 million compared with net charge-offs of $1.3 million for the quarter ended September 30, 2007. Net charge-offs were $4.6 million for the nine months ended September 30, 2008 compared with $2.5 million for the nine months ended September 30, 2007.

Noninterest Income

The Company’s primary sources of noninterest income are service charges on deposit accounts, which includes insufficient funds charges and other banking-related service fees. Noninterest income does not include loan origination fees which are recognized over the life of the related loan as an adjustment to yield using the interest method. Banking-related service fees include check cashing fees, official check fees, safe deposit box rent and currency handling fees. Noninterest income totaled $13.1 million for the three months ended September 30, 2008 compared with $14.2 million for the same period in 2007, a decrease of $1.0 million, or 7.4%. Noninterest income decreased $813,000, or 2.0%, to $38.9 million for the nine months ended September 30, 2008 compared with $39.7 million for the same period in 2007. The decreases during both periods were primarily due to decreases in gains on sales of held for sale loans and sales of other real estate, partially offset by an increase in insufficient funds charges and customer service charges which mainly resulted from an increase in the number of accounts due to the acquisition of 1st Choice, Bank of Navasota and the six branches of Banco Popular. At September 30, 2008, the three acquisitions added approximately 22,000 deposit accounts and over 10,000 debit cards.

The net gain on sale of held for sale loans was $46,000 for the three months ended September 30, 2008 compared with $269,000 for the three months ended September 30, 2007. The net gain on sale of held for sale loans was $229,000 for the nine months ended September 30, 2008 compared with $1.2 million for the same period in 2007. In February 2007, the Company acquired a mortgage operations division in the TXUI acquisition that originated mortgage loans for sale into the secondary market. Beginning in the fourth quarter of 2007, the Company ceased originating mortgage loans for sale into the secondary market. The Company will continue to recognize gains and losses in future periods on loans originated prior to September 30, 2007.

Investment and trust income was $104,000 for the three months ended September 30, 2008 compared with $170,000 for the three months ended September 30, 2007. Investment and trust income was $272,000 for the nine months ended September 30, 2008 compared with $1.1 million for the same period in 2007. The decrease in both periods was due to the dissolution in the second quarter of 2007 of the trust department acquired in the TXUI acquisition.

The net loss on sale of other real estate was $210,000 for the three months ended September 30, 2008 compared with a net gain of $452,000 for the three months ended September 30, 2007. The net loss on sale of other real estate was $648,000 for the nine months ended September 30, 2008 compared with a net gain of $552,000 for the same period in 2007.

For the nine months ended September 30, 2008, salaries and employee benefit expenses were $50.4 million, an increase of 2.2 million or 4.7% compared with $48.2 million for the nine months ended September 30, 2007. The increase during both periods was principally due to

routine annual salary increases and incentive programs. The number of full-time equivalent (FTE) associates employed by the Company was 1,366 at September 30, 2008 and 1,369 at September 30, 2007.

Non-staff expenses increased $15.0 million, or 109.2%, to $28.7 million for the quarter ended September 30, 2008 compared with $13.7 million during the same period in 2007. Non-staff expenses increased $16.5 million, or 42.1%, to $55.8 million for the nine months ended September 30, 2008 compared to $39.3 million during the same period in 2007. The increases during both periods were principally due to the Company taking the $14.0 million pre-tax impairment charge and the increase in general operating costs associated with the acquisitions completed in 2007 and 2008.

Income Taxes

Income tax expense decreased $4.0 million, or 34.5%, to $7.5 million for the quarter ended September 30, 2008 compared with $11.5 million for the same period in 2007. For the nine months ended September 30, 2008, income tax expense totaled $30.7 million, a decrease of $2.6 million or 7.8% compared with $33.3 million for the same period in 2007. Both decreases were primarily attributable to lower pretax net earnings for the quarter and nine months ended September 30, 2008 when compared to the same periods in 2007. The effective tax rates for the three months ended September 30, 2008 and 2007 and the nine months ended September 30, 2008 and 2007 were 32.8%, 32.6%, 33.2% and 33.2%, respectively.

FINANCIAL CONDITION

Loan Portfolio

Total loans were $3.25 billion at September 30, 2008, an increase of $105.7 million or 3.4% compared with $3.14 billion at December 31, 2007. The increase was primarily due to loans acquired in the 1st Choice acquisition. At September 30, 2008, loans outstanding acquired from 1st Choice totaled $182.8 million.

Nonperforming Assets

The Company had $14.5 million in nonperforming assets at September 30, 2008 and $15.4 million in nonperforming assets at December 31, 2007, a decrease of $854,000 or 5.5%. The ratio of nonperforming assets to loans and other real estate was 0.45% at September 30, 2008 compared with 0.49% at December 31, 2007.

The Company generally places a loan on nonaccrual status and ceases accruing interest when the payment of principal or interest is delinquent for 90 days, or earlier in some cases if the collection of the principal is deemed unlikely, unless the loan is in the process of collection and the underlying collateral fully supports the carrying value of the loan. The Company generally charges off all loans before attaining nonaccrual status.

Allowance for Credit Losses

Management actively monitors the Company’s asset quality and provides specific loss allowances when necessary. Loans are charged-off against the allowance for credit losses when appropriate. Although management believes it uses the best information available to make determinations with respect to the allowance for credit losses, future adjustments may be necessary if economic conditions differ from the assumptions used in making the initial determinations. In the third quarter of 2008, as a result of actions taken in September 2008 by the Treasury Department and FHFA with respect to Fannie Mae and Freddie Mac, the Company recorded an other-than-temporary impairment write-down on its Fannie Mae and Freddie Mac perpetual preferred stock, included in the table above as 70% nontaxable preferred stock, of $14.0 million pre-tax ($9.1 million after-tax) which represents the Company’s full carrying cost of its investment.

Declines in the fair value of held-to-maturity and available-for-sale securities below their cost that are deemed to be other than temporary are reflected in earnings as realized losses. In estimating other-than-temporary impairment losses, management considers, among other things, (i) the length of time and the extent to which the fair value has been less than cost, (ii) the financial condition and near-term prospects of the issuer, and (iii) the intent and ability of the Company to retain its investment in the issuer for a period of time sufficient to allow for any anticipated recovery in fair value.

Management has the ability and intent to hold the securities classified as held to maturity until they mature, at which time the Company will receive full value for the securities. Further, management has the ability and intent to hold the securities classified as available for sale that were in a loss position as of September 30, 2008 for a period of time sufficient for a recovery of cost. Management has determined the unrealized losses are largely due to increases in market interest rates over the yields available at the time the underlying securities were purchased and expects the fair value to recover as the securities approach their maturity date or repricing date or if market yields for such investments decline. Management has determined none of the Company’s securities are impaired due to reasons of credit quality. Accordingly, as of September 30, 2008, management has determined any impairment in the Company’s securities is temporary and no impairment loss has been realized in the Company’s consolidated income statement other than the $14.0 million pre-tax charge related to the Company’s Fannie Mae and Freddie Mac perpetual preferred stock described above.

Bank Premises and Equipment

Premises and equipment, net of accumulated depreciation, totaled $123.8 million and $120.0 million at September 30, 2008 and December 31, 2007, respectively, an increase of $3.8 million or 3.2%. The increase was primarily due to banking centers added from the acquisition of 1st Choice and the six branches of Banco Popular.

Deposits

Total deposits were $5.10 billion at September 30, 2008 compared with $4.97 billion at December 31, 2007, an increase of $138.4 million or 2.8%. The increase was primarily due to deposits assumed in the acquisition of six branches of

Banco Popular and 1st Choice. At September 30, 2008, deposits attributed to these two acquisitions totaled $381.0 million. At September 30, 2008, noninterest-bearing deposits accounted for approximately 24.8% of total deposits compared with 23.5% of total deposits at December 31, 2007. Interest-bearing demand deposits totaled $3.84 billion or 75.2% of total deposits at September 30, 2008 compared with $3.80 billion or 76.5% of total deposits at December 31, 2007.

Other Borrowings

The Company utilizes borrowings to supplement deposits to fund its lending and investment activities. Borrowings consist of funds from the Federal Home Loan Bank (“FHLB”) and correspondent banks. FHLB advances are considered short-term, overnight borrowings. At September 30, 2008, the Company had $219.7 million in FHLB borrowings, of which $190.0 million consisted of FHLB advances and $29.7 million consisted of long-term FHLB notes payable compared with $31.5 million in FHLB borrowings at December 31, 2007, all of which consisted of long-term FHLB notes payable. The $188.2 million increase was primarily attributable to the $190.0 million outstanding FHLB advance. The maturity dates on the FHLB notes payable range from the years 2009 to 2028 and have interest rates ranging from 3.08% to 6.12%. The highest outstanding balance of FHLB advances during the nine months ended September 30, 2008 was $280.0 million compared with $240.0 million during the year ended December 31, 2007. The Company had no federal funds purchased at September 30, 2008 or December 31, 2007.

At September 30, 2008, the Company had $100.3 million in securities sold under repurchase agreements compared with $84.6 million at December 31, 2007, an increase of $15.7 million or 18.6%. The increase was primarily due to normal customer activity.

Junior Subordinated Debentures

At September 30, 2008 and December 31, 2007, the Company had outstanding $92.3 million and $112.9 million, respectively, in junior subordinated debentures issued to the Company’s unconsolidated subsidiary trusts. Liquidity

Liquidity involves the Company’s ability to raise funds to support asset growth or reduce assets to meet deposit withdrawals and other payment obligations, to maintain reserve requirements and otherwise to operate the Company on an ongoing basis. The Company’s liquidity needs have primarily been met by growth in core deposits and the issuance of junior subordinated debentures. Although access to purchased funds from correspondent banks is available and has been utilized on occasion to take advantage of investment opportunities, the Company does not generally rely on these external funding sources. The cash and federal funds sold position, supplemented by amortizing investment and loan portfolios, have generally created an adequate liquidity position.

Asset liquidity is provided by cash and assets which are readily marketable or which will mature in the near future. As of September 30, 2008, the Company had cash and cash equivalents of $184.9 million compared with $371.1 million at December 31, 2007. Capital Resources

Total shareholders’ equity was $1.23 billion at September 30, 2008 compared with $1.13 billion at December 31, 2007, an increase of $101.7 million or 9.0%. The increase was due primarily to net earnings of $61.8 million, the issuance of common stock in connection with the 1st Choice acquisition of $56.1 million and the issuance of common stock in connection with the exercise of stock options of $2.5 million, partially offset by dividends paid of $17.0 million for the nine months ended September 30, 2008.
